Compare a certain loan saving with an uncertain spendable return

Prepaying a mortgage reduces principal and avoids interest charged under the loan contract. If the rate and payment timing stay as assumed and no fee applies, that saving is predictable relative to making only scheduled payments. Investing the same surplus may finish higher or lower because returns, fees and tax are uncertain.

Do not compare the mortgage headline rate with an optimistic market average. Compare the loan’s effective cost after any benefit actually available to you with a conservative range of after-fee, after-tax investment returns. Also value liquidity: money in an investment may be sellable, while money prepaid usually cannot be withdrawn without a new loan.

The comparison has four moving parts

First, establish the mortgage saving. An extra principal payment stops that amount from accruing future interest. At a fixed 8.5% loan rate, the mechanical hurdle is approximately 8.5% before allowing for fees or tax effects. With a floating-rate loan, the saving changes whenever the contractual rate changes. “Guaranteed” therefore means guaranteed by the current loan arithmetic under the stated contract—not that today’s floating rate lasts forever.

Second, estimate a spendable investment return. A fund may report a return before the investor’s tax consequence, while product expenses may already be reflected in its value. Use a return after costs and an estimated tax effect appropriate to the product and holding period. This article deliberately supplies no personal tax rate. Indian tax treatment can differ by asset, transaction, property use, tax regime and date.

Third, compare at one date. A lower loan balance and an investment account both improve net worth, but only the investment is normally liquid. Use the same amount, timing and measurement date; lifetime interest and a five-year investment balance are not comparable.

With scheduled payments only, the calculated balance after 60 months is ₹31,76,945.88. Applying ₹20,000 extra at each month-end reduces that balance by ₹14,88,848.75, leaving ₹16,88,097.13. The borrower contributed ₹12,00,000 extra; the additional ₹2,88,848.75 in the five-year position reflects financing cost avoided through that date.

At an 8.5% net investment return with identical monthly timing, the modelled investment also reaches ₹14,88,848.75. This mathematical tie is the break-even point under these simplified assumptions.

The result is not a quote from a lender. Real statements can differ because lenders use exact disbursement dates, day-count methods, rate resets, rounding and rules for allocating a part-payment. Ask for a revised amortisation schedule. The investment side is also only a projection: monthly compounding smooths returns that real markets deliver unevenly.

Position means balance reduction for prepayment and account value for investing. It is not spendable cash in both cases, and it excludes property-price changes because those are identical whichever path is chosen.

Break-even is a hurdle, not a prediction

In the clean example, the break-even net investment return is 8.5% because both paths use the same monthly timing and compounding convention. Below it, prepayment creates the larger five-year net-worth improvement; above it, investing creates the larger projected account. At exactly 8.5%, the numbers tie, but the experiences do not: one result is linked to debt avoided and the other remains exposed to market prices.

The real hurdle may differ. A prepayment charge raises the cost of reducing debt. A genuine, usable interest deduction may lower the effective loan cost. Investment tax and costs lower spendable return. Conversely, liquidity has option value: accessible money can fund a job loss, repair or opportunity without fresh borrowing. Because these adjustments are household-specific, break-even thinking is more honest than declaring “market return above mortgage rate, so invest.”

Emergency reserves come before optimisation

Keep an emergency reserve before sending all spare cash to either path. Its size depends on essential outgoings, income stability, insurance, dependants and access to other reliable cash. A home is valuable but illiquid; recovering prepaid principal generally requires lender approval, documentation and a new credit decision. An investment account is more liquid, yet selling after a market fall can crystallise a loss.

Time horizon changes the trade-off. A longer horizon gives a diversified risky investment more time to experience market cycles, but does not guarantee recovery or a return above the mortgage. A short horizon makes volatility more consequential. Match the investment’s risk to when the money may be needed, not to the mortgage’s remaining 15 years by default.

Read the prepayment clause before transferring money

For India, the RBI’s 2025 Pre-payment Charges Directions apply to loans sanctioned or renewed on or after 1 January 2026. They say regulated entities must not levy prepayment charges on floating-rate loans to individuals for non-business purposes. Dual or special-rate loans depend on whether the loan is floating at prepayment. Other cases can follow the regulated entity’s approved policy. The sanction letter, loan agreement and applicable Key Facts Statement must disclose the position.

Do not infer your own contract from that summary. Confirm whether the loan is fixed, floating or dual-rate; whether older-loan rules apply; minimum part-payment amounts; permitted frequency; online processing; and whether a payment reduces tenure or EMI. Request written confirmation and a revised schedule. A tenure reduction generally preserves the scheduled EMI and ends interest sooner; an EMI reduction prioritises current cash flow.

Tax can change the effective cost, but it should be checked, not guessed. The Income Tax Department’s regime FAQ says interest on borrowed capital for a self-occupied property is not deductible under the new regime and discusses opting for the old regime to claim an eligible deduction. Property use, limits, eligibility and future law matter. This is context, not a recommendation to choose a regime or a personal tax calculation.

A hybrid route when both goals matter

A hybrid does not maximise either modelled endpoint, but it can reduce debt while preserving an accessible investment pool and a sustainable habit.

  • Assuming no penalty: check the loan date, rate type, contract and current regulation.
  • Counting property appreciation: the same home is owned under either use of the surplus.
